Microsoft has announced the layoff of 4,800 employees, including 3,200 workers within its Xbox gaming division, as part of a strategic “reset” to cut costs and flatten the company’s organizational structure. The move comes as the gaming division faces significant financial challenges and a changing landscape driven by AI.
Financial Hardships and Operational Failures
Xbox CEO Asha Sharma revealed that the division has been losing 64 cents for every dollar invested. According to Sharma, the core business has weakened, and the division is currently operating at margins three-to-10 times lower than comparable publishing and platform businesses. Over the last five years, revenue at Xbox declined by nearly $500 million, despite Microsoft investing more than $20 billion into platform hardware subsidies and gaming content.

Sharma attributed these hardships to a combination of poor decision-making at the division and an industry-wide hardware crisis driven by rising memory prices. The CEO stated that the company added more teams and investment in hopes of a better outcome, but ultimately learned that Microsoft is “not the best home for every type of studio.”
Studio Divestments and Project Cancellations
As part of the restructuring, Microsoft is offloading several first-party studios that were acquired within the last decade. Compulsion Games and Double Fine Productions are transitioning back to independent studios, while Ninja Theory and Undead Labs have entered terms to join new ownership. Arkane is currently undergoing consultation to review strategic options, and Microsoft is reportedly in talks with the French government regarding a path forward for Arkane Lyon.
The “reset” has also impacted external partnerships. Microsoft confirmed it ended funding for IO Interactive’s “Project Fantasy,” an online fantasy RPG, as the company focuses on its highest priorities. Additionally, Obsidian Entertainment is pivoting to develop a new Fallout game with Bethesda, led by director Josh Sawyer; this shift has resulted in the cancellation of several planned projects, including a sequel to Avowed.
Impact on Workforce and Organization
The latest cuts represent approximately 2.1% of Microsoft’s total workforce and roughly 20% of Xbox’s staff. The layoffs began on July 6 with the cutting of 1,600 jobs. Staffers under the ZeniMax and Bethesda umbrellas, as well as id Software, were hit particularly hard, with id Software reportedly losing half of its workforce.
Beyond head-count reductions, Sharma announced a move toward a “flatter organisation” by reducing management layers. She claimed these layers had previously blurred accountability and slowed decision-making, making it harder to deliver for players.
Community Backlash and Industry Concerns
The layoffs have sparked significant backlash from the gaming community. On the Xbox Player Voice forum, a trending request with over 3,000 votes called for Microsoft to end the cycle of studio closures and layoffs. The poster, Witt Yao, noted that this pattern has led to more than 10,000 layoffs at Xbox in just two years, affecting studios such as Tango Gameworks, Roundhouse Studios, and Alpha Dog Games.

Fans and developers have expressed frustration over the lack of leadership accountability and the tendency to focus on sequels and existing IP rather than taking creative risks. Some users on the forum characterized the layoffs as a “failure of leadership,” arguing that the inability to monetize talented developers is a management flaw.
